Standard costing is a method where you assign a predetermined, expected cost to each unit of material, labor, and overhead, then compare those standards to what you actually spend. The gap between the two is a variance, and analyzing variances is how controllers find where costs drifted and why. Standard costing does not replace actual costs in your financial statements; it gives you a stable benchmark to measure and manage against during the period.

Manufacturers use it most, because a product that consumes known quantities of material and labor lends itself to a set standard per unit. But any business with repeatable production or service delivery can set standards and track the variances. Here is how standard costing works, the main variances, a worked example, and where it fits against actual costing.

What is standard costing?

Standard costing is the practice of recording inventory and production at expected costs rather than actual costs, then measuring the difference. A standard cost is a carefully estimated cost per unit built from three components: the standard quantity of an input times its standard price. You set standards at the start of a period using engineering estimates, historical data, and supplier quotes, then hold actual results up against them to spot and explain variances.

How does standard costing work?

Standard costing works by setting a per-unit standard for each cost element, applying it as production happens, and then reconciling to actual costs at period end. The process runs in four steps: set the standards, record production at standard, capture actual costs as they occur, and calculate the variances between standard and actual. Managers investigate the meaningful variances, decide whether they signal a pricing change, a process problem, or an outdated standard, and act. At close, the variances are posted so the financial statements reflect actual cost.

The three standard cost components

A standard cost for one finished unit is built from three inputs, each with a quantity standard and a price standard.

Add the three together and you have the standard cost of one unit. Multiply by units produced and you have the standard cost of production for the period, which you then compare to what you actually paid.

What are cost variances?

A cost variance is the difference between a standard cost and the actual cost incurred. Each cost element splits into two variances: a price variance, which asks whether you paid more or less per unit of input than the standard, and a quantity variance, which asks whether you used more or fewer inputs than the standard allowed. A variance is favorable when actual cost is below standard and unfavorable when it is above. For materials specifically, the price side is the purchase price variance, one of the most watched numbers in procurement.

Standard costing example

Suppose the standard for one chair is 4 board feet of lumber at $3 per foot, or $12 of material. You produce 1,000 chairs and expect to use 4,000 board feet at a standard cost of $12,000. In reality you buy 4,200 board feet and pay $3.20 per foot, spending $13,440.

  • Material price variance = ($3.20 minus $3.00) times 4,200 = $840 unfavorable.
  • Material quantity variance = (4,200 minus 4,000) times $3.00 = $600 unfavorable.
  • Total material variance = $1,440 unfavorable, the full gap between $13,440 actual and $12,000 standard.

The split tells the story: $840 came from paying a higher price and $600 from using more lumber than the standard allowed. Those point at two different owners, purchasing for the price side and the production floor for the usage side. Why do companies use standard costing?

Companies use standard costing because it turns cost management into a set of specific, assignable questions. Instead of noticing that costs rose, a controller sees a $840 price variance and a $600 usage variance with different owners and root causes. Standards also simplify inventory valuation and budgeting, because you carry units at a known cost and only book the exceptions. The tradeoff is maintenance: standards built on last year's prices or process will generate misleading variances, so they need periodic review. Used well, standard costing feeds directly into budget variance analysis and keeps cost discipline tied to named, fixable causes.
